An option is simply an agreement that the purchaser enters into providing them with the right to purchase or sell a particular amount of a certain asset at an exact time. This is not the same as futures trading. Futures trading requires the buyer to complete the transaction, while trading stock options allows the buyer the right to only complete the transaction when it is most profitable. If the option is left to expire, without the transaction being completed, the buyer will lose the original money put forth to purchase the option.

 

One reason people tend to gravitate toward options trading is because it requires low amounts of initial capital. Using options for leverage is a popular strategy to achieve outsized returns.


There is a great deal of debate about options trading, more specifically the risk involved. Some people believe it is extremely risky as many novices lose a great deal of money during the process. That being said, there are a large number of people who also make a great deal of money trading options. The difference between winning and losing has everything to do with proper analysis and proper money management.


The first step in the analysis process is to understand the volatility of options. Obtain plenty of information on the market as a whole, as well as information pertaining to certain key market segments. This will help you to narrow down the option choices. While this will not completely eliminate risk, properly educating yourself on the issues surrounding the option market can help you to make better purchase choices.

You should also be aware that there are several different kinds of risks associated with options trading. One of the most common forms of risk is, “Pin Risk”. Pin risk occurs when the underlying asset’s price closes very near to the strike value of the option, just prior to the option expiring. The seller has no idea if the option will be exercised or if it will expire, resulting in a “residual position” in the market on the next opening day. There may also be a “counter party risk”, which occurs when the option seller fails to buy or sell the asset as originally agreed upon.


Every type of investment comes with some level of risk. In order to minimize this risk, it is critical that proper research and investment procedures are followed. Make sure you are always completely aware of the pertinent factors about options trading, transaction fees, all terms, and all conditions.
